Contribution margin is the number they're missing. It's not a complex concept. But it's the one metric that cuts through noise and shows you exactly how much money a product, channel, or order actually contributes to covering your fixed costs and generating profit.
If you're running a D2C brand and you don't know your contribution margin by product and by channel, you're flying without instruments.
What Is Contribution Margin?
Contribution margin is what's left from revenue after you subtract all variable costs — the costs that only exist because you made and sold that specific unit.
The basic formula:
Contribution Margin = Revenue − Variable Costs
Or expressed as a percentage:
Contribution Margin % = (Revenue − Variable Costs) ÷ Revenue × 100
Variable costs typically include:
- Cost of goods sold (COGS)
- Packaging and fulfillment
- Payment processing fees
- Shipping costs (outbound and return)

Why Contribution Margin Beats Revenue, Gross Margin, and ROAS
Revenue tells you how busy you are, not how profitable you are
A brand doing $2M in revenue with a 20% contribution margin is generating $400K to cover fixed costs and profit. A brand doing $1M in revenue with a 45% contribution margin is generating $450K to do the same. Revenue is not the scoreboard.
Gross margin doesn't go far enough
Gross margin subtracts COGS from revenue. That's useful, but it misses fulfillment costs, payment fees, and variable shipping — all of which are real costs tied directly to each sale. For ecommerce brands with high fulfillment complexity or heavy return rates, gross margin can look healthy while contribution margin is dangerously thin.
ROAS doesn't show you if you're actually making money

This is Project Supply's 4-layer framework for calculating contribution margin in ecommerce. Work through each layer in order. The number at the bottom is the one that tells the truth.
Layer 1 — Revenue
Start with net revenue. This means after discounts, refunds, and returns. Never use gross revenue as your baseline; it overstates what you're actually collecting.
Layer 2 — Product Costs
Subtract COGS. This includes manufacturing, raw materials, inbound freight, and import duties. If your product costs vary by SKU or variant, calculate per SKU, not as a blended average.
Layer 3 — Variable Fulfillment & Transaction Costs
Subtract outbound shipping, packaging, pick-and-pack fees, payment processing (typically 2–3%), and any return shipping costs averaged into the order. These costs exist only because the order happened. They belong here.
Layer 4 — Variable Acquisition Cost
This is where most brands stop tracking. Subtract the blended variable CAC attributable to the order — typically your ad spend divided by the number of orders that channel generated in the same period. Do this by channel, not as a total blended average, or you'll mask which channels are actually working.
What's left after Layer 4 is your contribution margin per order.
If that number is negative, you are paying to ship product to customers. If it's positive but below 15–20%, you have very little room to cover fixed costs and invest in growth.
Contribution Margin by Channel: Where the Real Insight Lives
Running the calculation once across your whole business is a start. The real value comes from breaking it down by acquisition channel.
A product that returns a $22 contribution margin per order when the customer comes in through organic search may return only $4 when they come in through paid social — because the CAC on paid social is $18 higher.
That doesn't necessarily mean you stop running paid social. It means you understand the economics clearly enough to make decisions: raise AOV, improve conversion rate, shift budget toward higher-margin channels, or restructure offers to improve the unit economics on paid acquisition.
Breaking contribution margin by channel also prevents the most common blunder in ecommerce scaling: pouring ad budget into a channel that looks efficient by ROAS but is actually eroding overall profitability.
Contribution Margin by Product: Your SKU-Level Truth Table
Not every product in your catalog carries equal weight. Some SKUs look like top performers on revenue but quietly destroy margin. Others are low-revenue products with strong contribution margin that deserve more merchandising attention.
Questions to ask for each SKU:
- What is the contribution margin per unit?
- What is the contribution margin as a percentage of net revenue?
- Does the contribution margin hold up across return and refund rates specific to that product?
- How does CAC vary for customers who enter through this product?
This analysis often reveals that 20–30% of a catalog is generating the majority of profitable contribution. That's not a problem to ignore — it's a strategic asset to build on.
Common Mistakes and Trade-Offs
Blending CAC across channels
Averaging customer acquisition cost across all channels hides the truth. A blended $30 CAC might look acceptable. But if most of that average is pulled down by cheap organic traffic while paid social is running at $65 CAC, the paid social channel may be deeply negative on contribution margin. Segment it.
Using gross revenue instead of net revenue
If your return rate is 12% and you're calculating margins on gross revenue, you're consistently overstating profitability. Always start with what actually settled in your bank account.
Ignoring return-related costs
Returns don't just cost you the original sale. They cost you outbound shipping, inbound return shipping, restocking labor, and potential inventory impairment. For categories with high return rates — apparel, footwear, electronics — building return costs into the variable cost stack is non-negotiable.
Treating packaging as overhead
Custom packaging, inserts, and branded tissue paper are variable costs. They exist per unit. Burying them in overhead understates product-level variable costs and inflates contribution margin.
Optimizing contribution margin in isolation
A very high contribution margin target can become its own trap. If you cut variable costs so aggressively — cheaper packaging, slower shipping — that you damage customer experience and increase churn, you win the margin battle and lose the LTV war. Contribution margin should be read alongside retention and repeat purchase rate.

Bundling and AOV strategy: Bundles can dramatically improve contribution margin per order if the bundled products carry individual margin and the incremental fulfillment cost is low. A $15 average order value increase on a product with 70% gross margin is mostly contribution.
